The New Tax Reality for Equity Mutual Funds

To understand tax harvesting, we must first look at the current taxation rules governing equity mutual funds in India (following the recent Union Budget updates):

  • Short-Term Capital Gains (STCG): If you sell your equity mutual fund units before completing 12 months, the profit is taxed at a flat rate of 20%.
  • Long-Term Capital Gains (LTCG): If you sell your units after holding them for more than 12 months, your gains are taxed at 12.5% without any indexation benefit.

The Golden Rule: The government provides an exemption limit. In a single financial year, the first ₹1.25 Lakh of your long-term capital gains across all equity assets is completely tax-free. You only pay the 12.5% tax on the amount that exceeds ₹1.25 Lakh.

Strategy 1: Tax-Gain Harvesting

Tax-Gain Harvesting is the process of intentionally selling a portion of your long-term equity investments every year to “book” profits up to the ₹1.25 Lakh tax-free limit, and then immediately reinvesting the exact same amount.

If you let your mutual fund sit untouched for 15 years, you will accumulate massive unrealized gains. When you finally withdraw, you will only get one ₹1.25 Lakh exemption for that final year, and the rest will be heavily taxed. By booking the ₹1.25 Lakh exemption every single year, you are resetting your “purchase price” (cost of acquisition) higher and higher, permanently saving thousands in future taxes.

Strategy 2: Tax-Loss Harvesting

Markets do not always go up. Tax-Loss Harvesting is the strategy of selling underperforming assets at a loss to intentionally “realize” that loss on paper.

Why would you want to book a loss? Because the Income Tax department allows you to use those realized losses to offset the taxes you owe on your profitable investments.

  • Short-Term Capital Losses (STCL): These are highly flexible. An STCL can be used to offset both Short-Term Capital Gains (STCG) and Long-Term Capital Gains (LTCG).
  • Long-Term Capital Losses (LTCL): These are restricted. An LTCL can only be used to offset Long-Term Capital Gains (LTCG).

If you experience a severe market correction and your losses are greater than your gains, you do not lose those benefits. You can carry forward the unadjusted losses for up to 8 Assessment Years to offset future profits.
